I want to know how google or yahoo will find out the paid back links. Is there any way to find this? And i wonder how intelligent these software are!!!

That is a very good question.  I think the only way google or other search engines could tell a paid link from a regular one would be if the webmaster put the links in a section called "Paid Links" or "Sponsored Ads" or something like that. Now don't quote me on that, I am just thinking off the top of my head, here.

It is an easy way for search engines to find the paid links from the non paid back links. Paid links usually update their link status probably around 1000 per month and the search robots crawling those sites identify them as low value keysites which means less links are added in search engines as being backlinks and further many websites which does paid backlinks would have already been noted by search engines during the frequent update process.

Oh thank you very much for the information. Now i understood to some extent on how they find out the paid backlinks. But i do not understand one thing. If not by paid backlinks, how can one generate lots of backlinks and especially from a higher PR sites?

It is an easy thing. You have to contact the administrator of the site and make an agreement that he can show the link to your website on his webpage and you are doing the same in your website for his link. Or else you can posts on his forums or product review page by using your website url address as your signature. It is simple , legal and highly effective when it comes to page rankings.

From what I know anyone could report a paid link to Google and then Google will penalize that site.  I don’t think that it involves any software.
